Strange because here, this file isn't used by the VNC server.
I have a .vnc/xstartup sh script containing in particular:

fvwm2 -cmd "FvwmM4 $HOME/etc/fvwm2rc.m4"

Rich: you can put something like

echo blah > $HOME/xstartup.log

in your xstartup file to see if it is really executed.
