Trying your command, X wouldn't start:
/usr/bin/xterm: Xt error: can't open display:
/usr/bin/xterm: DISPLAY is not set
Without the hyphens, I did reproduce the problem (no Hebrew glyphs
showed up, but switching cycled between regular english glyphs, and
nothing (+ cursor movement)).
