Thanks! I was putting everything on the same line,
127.0.0.1 servername.home servername localhost
Now I separate them.

yep, I guess so, even IMHO it is not an ideal solution. I was hoping that
I can configure everything on the dnsmasq side, and tried to use
# Don't read the hostnames in /etc/hosts
no-hosts
but that didn't work... Anyway,
