Did you reload the postmaster after changing this?

md5 means that the password is compared in md5 format. To set the
password, connect to template1 as postgres using a local connection (do
not specify any host) and:
ALTER USER username WITH PASSWORD 'newpassword';
now you should be able to connect using that password:
psql -d template1 -h localhost -U username
