I installed debian (sid) from scratch, then deleted grub, and installed lilo instead.
As a result, it is not possible to install linux-image-2.6.17-2.686 et. al.

This is what happens:

Finding valid ramdisk creators.
Using mkinitramfs-kpkg to build the ramdisk.
Not updating initrd symbolic links since we are being updated/reinstalled
(2.6.17-7 was configured last, according to dpkg)
Not updating image symbolic links since we are being updated/reinstalled
(2.6.17-7 was configured last, according to dpkg)
The provided postinst hook script [/sbin/update-grub] could not be run.
dpkg: error processing linux-image-2.6.17-2-686 (--configure):
 subprocess post-installation script returned error exit status 2
Errors were encountered while processing:

The problem appears to be in /etc/kernel-img.conf, where there are two lines:

postinst_hook = /sbin/update-grub
postrm_hook   = /sbin/update-grub

If they are removed, the configure proceeds.
But I don't think lilo is run, at least there is no output
indicating that.

No, you don't installed from scratch but with d-i and selected grub.
This selection is recorded in /etc/kernel-img.conf.
