Never setup a FreeNX myself, but this last line is familiar:
It seems you have setup a shared key (a dsa key) to automatically 
autenticate with the server, was that it? Well, in the process of 
creating that key (running the ssh_keygen) you entered a password but 
you should have just pressed "return" (a BLANK password).

What is currently happening is that the client is waiting for the 
password you entered in the creation of the ssh keys, what would not be 
needed if you had entered no password...

I think this may be it...
